When volatility rises, it is because option writers are more uncertain about the future, and increase their quotations for option premiums. Buyers of straddles—holding both puts and calls—will therefore benefit, as Exhibit 17.26 shows. Here we chart the payoff profile of the original straddle, and compare this with the profile after volatility has risen by 1%. The gap between these lines is around 400,000—the profit generated by the straddle from a 1% increase in volatility. [Pg.559]

The time value of an option is the amount by which the option value exceeds the intrinsic value. Because of the risk they are taking on, illustrated in the payoff profiles above, option writers almost always demand premiums that are higher than the contracts intrinsic value. The value of an option that is out of the money is composed entirely of time value. Time value reflects the potential for an option to move into, or more deeply into, the money before expiry. Essentially, the premium represents the buyer s expected profit. Like insurance premiums, option premiums depend on how the option writers assess the likelihood of the payout equaling the premium. That, in turn, is a function of the probability of the option being exercised. An option s price is, therefore, a function of the probability that it will be exercised, from which is derived an expected outcome and a fair value. [Pg.142]

If the owner of an option elects to exercise it and enter into the underlying trade, the option writer is obliged to execute under the terms of the contract. The price at which an option specifies that the underlying asset may be bought or sold is the exercise, or strike, price. The expiry date of an option is the last day on which it may be exercised. Options can thus be likened to a form of insurance taken out against adverse price movements. The premium is the extent of the buyer s liability in relation to the option. In the third move (interchangeable with the second), the writer offers a subjective description of the car (e.g., good cond or fun ). In the fourth move, the writer states the price. Some moves or submoves are not required in all instances. Such moves and submoves are followed by the words if applicable or optional (in parentheses). If applicable indicates that the move is required only when appropriate. For example, if a car has special features, the seller should mention them otherwise, the move should be skipped. Optional indicates that the move is left to the discretion of the writer. For example, in the used-car ad, sellers can decide whether to state their cars condition, their names, or when to call. [Pg.17]

There are numerous differences between the long and short film in terms of structure. Most obviously, the proportion of Acts I, II, and III, generally held to be 1 2 1 (30 minutes to 60 minutes to 30 minutes), simply does not apply. Act I is more likely to be 5 minutes in a short film. There will be no middle act there will be Act II or III, depending on the writer s choice of a resolution or an open ending. If the option for resolution is taken, the structure is Act I-Act III, in feature-film terms.
