Inflation target

Index-linked gilts are linked to the Retail Prices Index (All Items), or RPI, with an eight-month lag. The inflation rate calculated from this index is often described as headline inflation, as a short-form name distinguishing it from the so-called underlying measure RPIX, which excludes mortgage interest payments and is the index subject to the Monetary Policy Committee s inflation target. 

In certain countries, such as the United Kingdom and New Zealand, the central bank has explicit inflation targets, and investors may believe that over the long term those targets will be met. If the monetary authorities have good track records, investors may further believe that inflation is not a significant issue. In such situations, the case for holding index-linked bonds is weakened.

The Australian White Paper prescribes that a price cap is to apply in the period 2010-2015, starting at A 40/t of CO -equivalent (CO e) and rising at 5% per year to A 51/t by 2015, plus an adjustment for inflation. The level of the price cap is to be independent of the national target and scheme caps chosen. If the demand for permits drives prices up to the cap, the government will sell additional permits into the market at this fixed price. Thus, if and when in place, the price cap would loosen the Australian scheme cap and, through banking, might also loosen future caps. 

The AFT has steadily increased linker issuance since the product was launched, and currently targets approximately 10% of gross issuance in inflation-linked. Its commitment to a stable issuance pattern was reemphasised prior to the launch of the OATef 12 in October 2001. AFT maintains some discretion over which issues to auction and when, and is sensitive to expected market demand for that issuance.
